Looking from the other side it helps investors find companies where they can invest for better return. Frequently, Investment banks also end up helping/advising their clients on how to manage their financial assets.</p>
<p>All Investment Banks are not large “Banks” as the term may suggest. Sometimes one or a few individuals who understand “deal making” and have the market relationships and experience start small investment banking companies, typically called “boutique investment banks”. They generally work with smaller deal size (amount of money to be raised or invested).</p>
<p>In India, there are about 12-15 multinational investment banks such as Citi, Deutsche; 15-20 large Indian I-banks e.g. Kotak, ICICI Securities, Tata Capital, SBI Caps, Enam etc.; about 3-400 I-banks that have teams of 5-30 people, and another 500 odd small mom-and-pop i-banks usually with one or two partners running the show.</p>
<p><strong><em>How is an Investment Bank different from a Commercial Bank?</em></strong></p>
<p>As we discussed earlier an investment bank’s key role is to help companies get money from investors. An investment bank typically earns fee and commissions in the process. A commercial bank on the other hand accepts deposits i.e. takes money from individuals/companies itself and then on-lends it to those who may be willing to borrow. And it makes a spread e.g. it bank may give you 9% on your deposit and may lend it to others at 12% and keep 3% spread as its own income. So as you see, since a commercial bank accepts money, especially from individual retail customers, it requires a different operating structure in terms of large number of branches, internet banking etc and is also subject to very different set of regulations. Consequently operating costs are also higher given the large operating structure. Investment Bankers on the other hand can even operate from their Ferrari. That may offer you a clue why investment bankers make so much money and why it is such a sought after career.</p>

For those of you interested in knowing how to calculate beta practically, here is a step by step approach.</p>

<p>Remember, that the beta calculation involves returns of market and stock. In our calculation we will consider the daily returns and compute the Beta with one year’s price data.</p>
<p>Follow the steps mentioned below to calculate beta for Infosys:</p>

<li>Get the price data for Infosys and Nifty for the past one year. (You can take the values from <a href="http://www.nseindia.com/">www.nseindia.com</a>). Arrange the values as shown in the figure. We have taken data from 14<sup>th</sup> May 2010 to 17<sup>th</sup> May 2011.</li>

However the values will not vary much and most of the times the values match as it’s a general practice to calculate Beta based on past 52 week data ( 1 year).</li>

<p style="text-align: justify">The data shows annual returns of two companies Tata Steel and Cipla, along with the annual returns of Nifty (NSE &#8211; Benchmark Index). Observe the returns for each company in accordance with Nifty. When Nifty goes up, both Tata Steel and Cipla go up. When Nifty comes down, both the stocks come down. However the magnitude of movement of each stock is different. Tata Steel gives higher returns than nifty during the positive phase and higher negative returns than the nifty in the negative phase, vice versa in case of Cipla. Movements of Cipla are less in tandem with the Nifty.</p>
<p style="text-align: justify">Above illustration shows that the market risk is compensated for by additional returns on risky companies (case in point – Tata Steel).</p>
<p style="text-align: justify">This market risk will be applicable to all the stocks in the market. Thus there should an indicator which measures this market risk. This indicator is termed as “<strong>Beta</strong>” in finance.</p>
<blockquote><p><strong><span style="color: #43adbc"><em>Definition: The Beta (</em>β<em>) of a stock or portfolio is a number describing the relation of its returns with those of the financial market as a whole.</em></span></strong></p></blockquote>
<p style="text-align: justify">A stock has a Beta of zero if its returns change independently of changes in the market&#8217;s returns. A positive beta means that the asset&#8217;s returns generally follow the market&#8217;s returns.  A negative beta means that the asset&#8217;s returns generally move opposite the market&#8217;s returns: one will tend to be above its average when the other is below its average.</p>
<p style="text-align: justify">Beta measures the non-diversifiable risk or the market risk or systematic risk. Beta can be estimated for individual companies using regression analysis against a stock market index. The statistical formula for calculation of beta is as given below:</p>

A recession will have low effect on the number of people falling ill or needing health assistance. Thus the healthcare sector is not impacted by market movements and it shows low correlation with the market movements. This is the reason why it has a lower value of beta. It also suggests lower risk and hence lower returns. As a result this sector is regarded as a defensive sector. A good investment bet when market’s start a downward rally.</p>
